RBI ACT, 1934 — COMPLETE SECTION-WISE DECODE – Part 1 of 5

🟦 PREAMBLE — What is the Act ultimately trying to achieve?

The Act was originally enacted to:

  • Establish the Reserve Bank of India.
  • Regulate issue of bank notes.
  • Require maintenance of reserves.
  • Secure monetary stability.
  • Operate the country’s currency and credit system.
  • Under the modern framework, the primary objective of monetary policy is price stability, while keeping growth in mind.
  • Monetary policy framework is operated by RBI.

Summary

RBI Act = Currency + Monetary Policy + Central Banking + Credit Regulation + NBFC regulation.

CHAPTER I — PRELIMINARY

Section 1 — Short title, extent and commencement

Simple meaning

  • Name: Reserve Bank of India Act, 1934.
  • Extends to the whole of India.
  • Section 1 came into force immediately; remaining provisions came into force on dates notified by Central Government.

Remember

S.1 = Name + Territory + Commencement.

Section 2 — Definitions

This section is a dictionary for the Act.

Important definitions:

“Bank”

= Reserve Bank of India.

“Bank note”

= Note issued by RBI in physical or digital form under Section 22. The digital-form concept was inserted through Finance Act, 2022.

“Central Board”

= Central Board of Directors of RBI.

“Scheduled Bank”

= Bank included in the Second Schedule.

“Inflation”

= Year-wise change in monthly CPI.

“Inflation target”

= Target determined under Section 45ZA.

“Monetary Policy Committee”

= Committee constituted under Section 45ZB.

“Policy Rate”

= Rate for repo transactions referred to in Section 17.

“Rupee coin”

= Legal-tender rupee coin under the Coinage Act, 2011.

Exam Hook

Definitions are scattered across other statutes too. Don’t mechanically memorise every historical definition. Focus on:
Bank note → Scheduled Bank → Inflation → Inflation Target → MPC → Policy Rate → Rupee Coin.

CHAPTER II — INCORPORATION, CAPITAL, MANAGEMENT & BUSINESS

Section 3 — Establishment and incorporation of RBI

Simple meaning

RBI is created as the central banking institution of India.

It is:

  • A body corporate
  • Has perpetual succession
  • Has common seal
  • Can sue and be sued.

Core idea

Section 3 = Birth of RBI.

Section 4 — Capital of RBI

  • Capital prescribed = ₹5 crore.

Exam Hook

Don’t confuse:

  • Capital of RBI under Act = ₹5 crore
  • RBI’s economic net worth/reserves = entirely different concept.

Section 5 — Increase/reduction of share capital

Status

Repealed.

Section 6 — Offices, branches and agencies

RBI:

  • Establishes offices.
  • Can establish branches/agencies elsewhere in India.
  • Can establish offices outside India with Central Government sanction.

Simple idea

RBI can create its operational network.

Section 7 — Management

Very important.

Central Government

Can give directions to RBI:

  • In public interest
  • After consultation with Governor.

Central Board

Subject to Government directions:

  • General superintendence
  • Direction of RBI affairs
  • Exercises RBI’s powers.

Governor

Governor, and in his absence authorised Deputy Governor:

  • Has general superintendence/direction powers subject to regulations.

Exam Hook

Think:

Government → directions
Central Board → overall management
Governor → operational leadership

Section 8 — Central Board composition & tenure

Central Board consists of:

  1. Governor
  2. Not more than 4 Deputy Governors
  3. 4 Directors — one from each Local Board
  4. 10 Directors nominated by Central Government
  5. 2 Government officials

Governor/DGs:

  • Appointed by Central Government.
  • Whole-time officers.
  • Term up to 5 years.
  • Eligible for reappointment.

Directors under Section 8(1)(c):

  • Four-year term.
  • Eligible for reappointment, subject to maximum two terms / eight years.

Memory

CB = G + ≤4 DG + 4 Local + 10 + 2 Govt officials

Section 9 — Local Boards

Four Local Boards

  • Each represents an area specified in First Schedule.
  • Each has 5 members.
  • Appointed by Central Government.
  • Intended to represent territorial/economic interests and banking interests.

Exam Hook

4 Local Boards × 5 members.

Section 10 — Disqualifications

A person cannot be Director/Local Board member if, broadly:

  • Salaried Government official — subject to statutory exceptions.
  • Insolvent / has compounded with creditors.
  • Unsound mind.
  • Officer/employee of a bank.
  • Director of banking company/co-operative bank.

Also restrictions on closely connected persons sitting on same Local Board.

Memory

Insolvent + insane + bank employee + bank director = disqualified.

Section 11 — Removal/vacation

Central Government

Can remove:

  • Governor
  • Deputy Governor
  • Directors
  • Local Board members, as applicable.

Director can also cease office for specified disqualification/absence conditions.

Exam Hook

Appointment/removal power is primarily with Central Government for Central Board positions.

Section 12 — Casual vacancies & absences

Simple meaning

If a Director’s seat becomes vacant unexpectedly:

  • Central Government fills it.
  • Replacement generally serves remaining term.

Section 13 — Meetings of Central Board

  • Governor convenes meetings.
  • At least 6 meetings per year.
  • At least one per quarter.
  • Any 4 Directors can require a meeting.
  • Governor presides.
  • Governor has casting vote in case of equality.

Exam Hook

Central Board = minimum 6 meetings/year + 4 Directors can demand meeting.

Sections 14–16

Status

Repealed.

They historically dealt with:

  • General meetings
  • Initial constitution of Central Board
  • Initial constitution of Local Boards.

Section 17 — Business RBI may transact

This is a major section.

RBI may broadly:

  • Accept deposits without interest.
  • Collect money for Government, banks and others.
  • Buy/sell/discount eligible bills.
  • Make loans/advances against permitted securities.
  • Deal in Government securities.
  • Deal in foreign securities.
  • Deal in repo/reverse repo.
  • Maintain/custody securities.
  • Act as Government’s banker/agent.
  • Deal with foreign/international institutions.
  • Make specified loans to financial institutions.
  • Issue bank notes.
  • Exercise statutory functions.
  • Facilitate banking training/research.
  • Do incidental activities.

The big idea

Section 17 = “What RBI is legally allowed to DO.”

Exam Trap

Don’t say “RBI can do any banking business.”

No.

Section 17 is a statutory list of permitted businesses.

Section 18 — Power of direct discount

Simple meaning

In a special situation, RBI can relax normal Section 17 limitations to regulate credit.

Purpose:

  • Trade
  • Commerce
  • Industry
  • Agriculture.

Exam Hook

S.17 = normal permitted business
S.18 = exceptional/special credit intervention

Section 18A — Validity of RBI loans

Simple meaning

A loan/advance granted by RBI under the Act cannot simply be challenged merely because some other law, contract, MOA, etc. was not complied with.

Exception

It does not magically validate a loan where the borrowing company itself had no power under its constitutional documents to borrow.

Section 19 — Business RBI cannot transact

This is the negative list.

Broadly RBI cannot:

  • Engage in ordinary trade/commercial business.
  • Have direct commercial/industrial interests except where Act permits.
  • Purchase shares except where specifically permitted.
  • Give ordinary loans except as permitted under Act.
  • Deal in prohibited forms of business.

Exam Hook

Section 17 = CAN DO
Section 19 = CANNOT DO

This pairing is extremely important.
